Is there a payment module available that allows your free items (Downloads) to be processed and activated into the clients account? It'd be best if it were done automatically and not shown as a payment option to prevent people from selecting it as the payment option for the paid downloads and getting them for free.

No, you would have to roll your own.
It would have a configuration setting for "visible" set to false and a disabled input setting for value set to "0.00". You would also have to change the controller and template to use the visible setting and respond accordingly. The invisible option button would also have to be checked by the template.
