I can add a file upload requirement but I also want to add an optional textarea where they can supply instructions of what to do with the file (image)
So I go to Products and edit one...and under options I am not seeing the field for textarea

Might be a silly question, but did you add a textarea under catalog>options first? On the left side of the screen under catalog about half way down click options. There you can manage all analogous options and add new ones.
AFAICT the dropdown list is constrained to 5 items only at line 474 of admin/controller/catalog/option.php, chainging 'limit' to 0 would appear to return the full list of enabled options (but I have no idea if this leads to further issues later!)
